Located near the bottom left corner of the map in 2 Woodcutter's Forest.
Requirements
The Blacksmith requires you to get 30 "points" worth of shipped ore. Each ore is worth a different amount of points when shipped so progress can be longer or shorter depending on what you choose. Copper Ore will earn 1 point each when shipped, followed by 2 points for Silver Ore, 3 points for Gold Ore, and 5 points for Rare Ore. You could ship 30 Copper Ore, 10 Gold Ore, or simply whatever you find and you'll eventually have the Blacksmith unlocked.
Tool Upgrades
When a tool is ready to be upgraded by one level or more you can bring it, and the ore corresponding to the level you want, to the Blacksmith by interacting with the front counter and selecting the upgrade you want. Do not give Tai the ore when speaking to him on the other side of the counter as it will be taken as a gift. After making your choice the tool will be taken from your inventory for two days then you can come back and retrieve your upgraded tool by interacting with the counter again. If your inventory is full the tool will be sent directly to your Toolbox. Tai can only work on one item at a time, and you cannot retrieve your tool when the Blacksmith is closed so be sure to plan accordingly.
Unlike the Junk Shop, the price for upgrading isn't determined by the level itself, but by how many levels you're upgrading it. So if you upgrade your tool by one level every time you only pay 700G for each upgrade.
